Is there anyway to read compressed floppy disk created by
DiskSpace3/Win 95 with Win XP/Home Edition?

Unfortunately, there is no supported way to do that (if any even exists at
all).
Goto a Win9x machine and read the contents of the disk from there, and then
copy it over to uncompressed disks.

Sorry, no. You need to read it on a Windows 9X computer, then
copy it to uncompressed standard media, and then bring it the
Windows XP machine.
