If Windows 98 came preinstalled on your system as opposed to your having
purchased Windows 98 separately, this is an OEM setup and sometimes these
cannot be upgraded.

Is your copy of XP an OEM version? If so, it won't upgrade. OEM versions
are designed for new installs on new computers (or a blank hard disk).
