why does microsoft recommend to backup critical data before installing SP2?
I mean, is there the possibility that SP2 setup will overwrite files
randomly or format the harddisk?

SP2 is a major change to the system. Any time you add applications or make a
change to the system, it is always good practice to create a backup in case
something does go wrong.
Thanks for the reminder, I need a new disk image.

The same reason you should ALWAYS have current back-ups of all
critical data.
Microsoft is simply reminding you to do for SP-2 what you should
always do anyways.

In addition to what others have mentioned Microsoft advises you to backup to
remove liability in the event that something goes wrong and your system is
rendered non booting. In a small but significant number of cases installing
SP2 has caused serious problems with some systems. Having a backup around
gets you up and running again very quickly. Personally I would never be
without a decent backup routine.

Installing any service pack is a big step, affecting many files
on your drive. Whenever you take a big step, there is always a
risk--even if small--that something unexpected can go wrong while
it's in progress. Consider what might happen, for example, if
there were a power failure while you're doing it.
For that reason, it's prudent to make sure you have a backup of
anything you can't afford to lose before beginning.

There is the possibility that trying to install it on your
computer will make your computer unable to boot into Windows XP.
