When I am online I get a prompt that there is an incoming call - click
either answer or to reconnect modem click cancel. The "answer" has never
worked for me, I just get the modem static when I pick up the phone.
What step am I missing?

Based on the fact that you hear modem hissing, you are probably missing
the phone service (available from local telco) that allows you to take a
quick call while staying connected to the internet.
Also, the dialogs about incoming calls are coming from your modem's
software (XP does not contain this natively). If you believe you have
the correct phone service to use this feature, contact the modem vendor
for more details.

You have a V.92 modem with the modem-on-hold feature (MoH) activated. Your
ISP supports V.92. I think you're missing the call waiting option from your
phone company to be able to put the modem on hold and talk to your party.
